You need to give full permisisons to the directory:-

C:\Inetpub\mailroot\Queue

So the SMTP server can write to it's queue

Are you using ms exchange..?

If so the only way I got webmail to work with exchange was by promoting IUSR to Exchange View Only Admin... I don't know how safe that is tho...

I went into that directory and mailroot\Queue didn't exist. I made the directories and setup the permissions but i still get the same error.

what else could be wrong?

There's a few solutions on ms knowledge base:

http://support.microsoft.com/default.aspx?scid=kb;en-us;324037

most of them require you to make changes to the code or run a vb script.... if you use the vb script you'll have to run it everytime you reboot... You can also unistall the SP3...
